http://IncredibleRetirement.com 800-393-1017 Someone recently asked for our opinion on two different bond mutual funds. Both of them are low cost index funds from Vanguard. While we are big believers in index mutual funds when it comes to investing in the stock market, quite frankly we aren't big fans of bond mutual funds of any kind, even low cost index bond funds and here is why. When you buy an individual bond and hold it to maturity it works kind of like a CD. You are paid the promised interest rate from the issuer, and upon maturity the issuer gives you all your money back. This way, it's almost impossible to lose money investing in bonds if you hold the bond until maturity, or until it's redeemed early by the issuer. Here's the problem when you buy bonds inside a mutual fund. Mutual funds have no stated maturity date so you give up the assurance that you get your money back if the bond is held to maturity, because the mutual fund never matures. In addition, the income from the bonds could be diluted as new investors add money or withdraw money from the mutual fund, even if you individually aren't withdrawing or adding money to the mutual fund. The one advantage bond mutual funds do have is diversification. You get the benefit of investing in lots of different bonds. If you have $200,000 or more that can be allocated to bonds, we think your better approach is to buy individual bonds. This gives you enough money to buy enough individual bond positions to have proper diversification. For smaller accounts, your best bet is still going to be sticking with low cost bond index mutual funds and ETFs. Now you know why we think you should just say no to bond mutual funds. Having an investment system that you have trust and confidence in will put you one step closer to experiencing your version of an incredible retirement - doing what you want, when you want.

Mutual Funds and Bond Yields have a correlation with each other. Increase in bond yields results in an increase in interest rates. It is either a result of or results in REPO Rate by RBI. Therefore, bond price decrease and in such a scenario, Short term debt funds deliver best returns. On the contrary, If the bond yield decrease as a result of the cut in Repo Rate, the bond price increase. It leads to higher returns from long term debt mutual funds. An investor can take advantage of this correlation between Mutual Funds and Bond Yields. When the interest rates are increasing, Short term debt mutual funds should be preferred and in case interest rates are decreasing, Long term debt mutual funds deliver superior returns. By investing in debt mutual funds, an investor can generate returns higher than the traditional investment options like fixed deposits or small savings schemes. Hypothetically that means that if you invest $2,500, which is the minimum to invest, today and sell out at the end of the year, you’ll have made $719.50. Now, this fund is of a moderate risk and has 319 holdings, the top 5 of which are Amazon, Facebook Inc. A, Taiwan Semiconductor Manufacturing Co Ltd, Naspers Ltd Class N, and Microsoft Corporation. This fund is technically a world fund which is why you see such a diverse set of holdings. As mentioned earlier this fund is a 5-star fund and has no transaction fees. Alright, so my pick for the best 5-year fund is the Fidelity® 500 Index Fund — Institutional Premium Class which boasts a 5-year return of 15.78%. You can find this fund with the ticker symbol FXAIX.  This fund has no minimum so hypothetically if you invest $2,500 today and sell out in 5 years, you’ll have made roughly $2,703.50 which I found using a custom Excel calculator that accounts for compound interest. Moving into my third pick which is for the mutual fund with the best 10-year return. The fund I pick for this category is the Fidelity® Nasdaq® Composite Index Fund which boasts a 10-year return of 11.09%. You can find this fund with the ticker symbol FNCMX. Similar to the first fund, this fund has a minimum of $2,500 so hypothetically if you invest $2,500 today and sell out in 10 years, you’ll have made roughly $7,156.32 which I again found using a custom Excel calculator that accounts for compound interest. This fund is of a moderate risk and consists of 2,196 holdings, the top 5 of which are Apple Inc., Microsoft Corp, Facebook Inc. A, Amazon Inc., and ALPHABET INC CL C. So I think we’re starting to see a trend here between the top holdings of these funds. As our world becomes more tech-driven, leading companies such as apple an Microsoft will continue to grow. Alright, my fourth pick which is for the best foreign mutual fund is the Fidelity® International Enhanced Index Fund which boasts one year return of 27.59%, a five-year return of 9.35%, and a ten-year return of 2.3%. Because of its weak 10 year return, I would consider this a short to mid-year hold which would be around 2 to 5 years. You can find this fund with the ticker symbol FIENX. Like most Fidelity funds, this fund has a minimum of $2,500 so hypothetically if you invest $2,500 today and sell out in 5 years, you’ll have made roughly $1,406.93. This fund is of a moderate risk and consists of 264 holdings, the top 5 of which are, excuse my pronunciation, NOVARTIS AG (REG), NESTLE SA (REG), ROCHE HLDGS AG (GENUSSCHEINE), TOTAL SA (FRAN), and BAYER AG. So it's nice to see some different holdings than the last funds but I’m sure you saw some familiar names there like Bayer and Nestle. Now the benefit to holding a foreign fund is that it’s less correlated with the US stock market. That means that during a recession, your foreign holdings may fair better than your US holdings. Okay, so my fifth and final pick which is for the best balanced mutual fund is the T. Rowe Price Personal Strategy Growth Fund which has one year return of 21.91%, a five-year return of 11.60%, and a ten-year return of 7.06%. Although a 10-year return of 7.06% is still decent, I would also recommend this as a medium-term hold. You can find this fund with the ticker symbol TRSGX. This fund has a minimum of $2,500 so hypothetically if you invest $2,500 today and sell out in 5 years, you’ll have made roughly $1,827.74. This fund is of a lower risk and consists of Cash, convertibles, domestic bonds, preferred stock, foreign bonds, foreign stock, domestic stock, and others, whatever that means. Because this is a balanced fund, it’s already diversified which makes it a lot easier for the investor. Debt Funds Explained in this video are specific to a scenario when Interest Rate or Bond Yield is Increasing. However, the basic concept remains the same. As an investor you can generate double digit returns from the debt funds provided you follow 2 conditions. 1. Invest in short term debt funds when the interest rate cycle or bond yield is increasing. On the contrary, investing in long term debt funds when the interest rate cycle or bond yield is decreasing. By doing this you can take advantage of a full reversal of the cycle. 2. You should invest in debt funds at the right time i.e. just at the beginning of the reversal of the interest rate cycle else you will miss the rally. I generated double digit returns from long term debt funds in 2013-14 when the interest rate cycle was softening. Currently, it is anticipated that interest rate cycle is at the verge of reversal & will increase. Therefore, to take advantage i have invested in short term debt funds & credit opportunities fund. Debt Funds RISK is not visible but mostly hidden. There is a common perception that Debt Funds are completely SAFE but unfortunately, it is not correct. Debt mutual funds are tax efficient and can deliver better returns than FD but these are some hidden Debt Funds RISK. In this video, i will share 7 such risks. 1. The first risk is a misconception that debt funds are safe. The reason being, bond yield is volatile. The volatility in bond yield means debt funds can deliver negative returns in short term say 1 week, 1 month etc. 2. Bond yield and repo rate should move in tandem with each other but unfortunately, it is the ideal scenario and in a practical scenario, bond yield is ahead of repo rate. 3. As an investor, i should keep a watch on FII activity in debt segment. Any redemption pressure can put pressure on debt funds. 4. Rating of debt instruments is another risk. Normally to deliver superior funds, credit opportunities fund invest in low credit rating papers. There NAV negatively. 5. Global and Domestic factors also play imp roles like crude oil, inflation, US fed rate and rupee movement. 6. Bond yield is always ahead of times thus you should invest at right time. 7. There is always a risk premium attached to these bonds and a spread over the government backed bonds/treasuries. The key to understanding risk is to what extent in a debt portfolio does it have exposure to one security/bond. The credit rating matters, but also the liquidity risk is necessary to gauge. Valuing a bond is also tricky. Crisil and ICRA, both do have their valuation matrix. AT the end of day, the valuation committee will arrive at the price of the bond. In the current context of debt paper gone bad, or risk of default, all is not so grim as it appears to be. A concept of "side - pocketing" is key to managing risk in a portfolio and how it is tackled by fund manager is key. More can be discussed but its a never ending dialogue.
