Pros and Cons of Stocks vs Real Estate: Is one better than the other?

So which is the "better" investment...stocks or real estate? In this video, I do my best to break down the pros and cons of each option and weigh the results against the potential return one could possibly expect to achieve. Since picking individual stocks can vary so widely in price, as would flipping a house, I'm comparing long term rental real estate to an total stock market index fund. It’s a hard question to answer, and a lot comes down to personal preference, but these are some things to take into consideration before we break down the numbers. Just for clarification - picking individual stocks, day trading, or swing trading is NOT included - you could achieve much higher returns and many people do this. However, since you could also invest and flip real estate, I felt this would be an unfair comparison with too many variables - which is why index funds vs rental properties were used. Each have their upsides and downsides… Pros for index fund investing: -It’s completely passive. Once you spend a few minutes going to a website and buying a stock, you’re done. -You don’t need tens of thousands, or hundreds of thousands of dollars like you generally need with rental real estate. -There are no hassles of working with tenants, fixing items, or maintenance. -You can buy index funds within a tax advantaged account such as an IRA or 401k. -Stocks are fairly liquid and you can cash out quickly when you want to sell. Pros for real estate investing: -You have total control over what you buy and at what price -You can take advantage of undervalued properties and areas -You can add square footage, remodel, and gain quick equity and increase cash flow -You can leverage your money and achieve potentially higher returns -You can receive consistent rental income In terms of the raw returns, generally real estate CAN yield a higher return, usually if you leverage your money - HOWEVER, the higher return is balanced by the amount of work, skill, and knowledge needed to find the right deal and close on the right price. Real estate is also not an entirely passive investment, so even though you can make significantly more, it also comes with more work. If you’re looking for something entirely passive, stocks will likely yield a little less but it comes with the ease of not having any responsibilities or obligations. So much of it comes down to personal preference. 5 reasons you shouldn't invest in a REIT: Why Private Equity Real Estate Funds Are Superior Private REITs 1. Fees to Promote funds. Private REITs have been notorious for their high fees—and many sharing 10% with brokers. This upfront expense becomes almost impossible to recoup and offers no value to the properties or investors. In fact the Financial Industry Regulatory Authority (FINRA) now requires private REITs to provide statements to investors showing this drop immediately. This disclosure and public awareness apparently had a negative impact with the public with private REITs raising almost eighty percent less in funds. Meanwhile, more cash is flowing into private equity real estate, like Cardone Capital. I refuse to pay any fees or commissions to brokers, reducing ALL the cost of middle men. My company uses social media crowd funding to create awareness of the deals we are investing. That way ALL of the investors dollars are invested in the properties. 2. We Buy Then You Invest. With a REIT you invest money upfront before the properties are purchased and most of the time you don’t know what property you are invested. With the REIT the theory is you buy a diversified pool of properties, but in practice, REITs don’t start off with a pool of properties and they must start paying dividends to their investors so, REIT managers have the propensity to invest in properties to generate dividends to pay the investors. 3. Tax Advantages - With a Real Estate Investment Trust the investor is invested in a convertible stock certificate unlike the private equity investment that makes the investor a partner in the property, with the full backing of the real property. In a private equity fund you are a partner in the property rather than a holder of a piece of paper. The tax implications (to be covered in a bit) provides a massive benefit to the investor of a private equity fund over REIT. 4) Monthly Cash Distributions. Private REITs typically pay every quarter whereas a good private equity firm who manages cash flow and is personally invested in the properties is motivated to pay investors out monthly as they are motivated to pay themselves. As a real estate operator investing in a property I want to be paid monthly. If their is cash flow I demand we distribute monthly to the investors. 5) Private Equity Mentality vs REIT Mentality - The mindset of of private equity fund manager is about investing in real property not the day to day value of a piece of paper created by the Wall Street smarter chemist. In REITs profits take a back seat to Fees. REITs generate most fees through transactions and the SEC warns that deals can be struck just to generate fees. The private equity fund manager is driven by finding the right real estate assets that can produce cash flow over long periods of time and create appreciation for the fund manager and the investors. Whereas the REIT mentality is fee driven whereby they get to keep their jobs and fees are based on trades not the asset itself. 6) Taxes - One of the great benefits of real estate investing is the number of tax advantages provided through depreciation and long term capital gains. REITs do NOT share these tax advantages with its investors and instead each year send you a 1099 form, as though you work for them. The private equity firm passes all tax benefits on to its investors, including depreciation and capital recapitalization, while REIT payouts are taxed at an investor’s higher ordinary income rate and no depreciation deductions are passed on. Why do we prefer a loan when it could prove to be easier to plan well in advance by choosing the save-and-invest route? he system of giving loan by financial institutions has made the common man lazy and complacent. We take loans at the drop of a hat, ranging from home loans to vehicle loans to education loans to consumer durable loans to personal loans to mortgage loans to even availing loan to clear a loan! Why do we prefer a loan over the idyllic habit of planning for events well in advance by choosing the saving and investing route? Let’s consider the example of a home loan which is the largest and the longest compared to all loans. The normal age at which one takes a loan is about 25 to 30 years, the early earning years of a young man. He struggles to mobilize the 20% down payment criteria and avails the balance 80% as loan and further struggles to clear the loan over the next 20 odd years. oday, an ordinary two-bedroom apartment costs about Rs.50 lakh for which, if a loan is taken, Rs.10 lakh would be the down payment and the rest would be funded by a bank or an HFI. What would have been an ideal situation to have avoided taking a loan or at least reduce the burden of quantum of loan? The solution for this situation would have been planning well in advance. If the father or the parent of the person who is borrowing today had set aside an amount of Rs.1,000 per month some 20 or 22 years ago in a diversified equity mutual fund he would have comfortably created a corpus of Rs.50 lakh by now (between 1993 and 2015). Evidences by way of Franklin India Prima Fund, HDFC Equity Fund, Reliance Growth Fund, and diversified equity mutual funds, can be proof enough. The example of 15% CAGR has been considered discounting the CAGR offered by leading mutual fund schemes that has generated above 20% p.a. returns over the same period. Another fresh year is fast approaching in just a couple of weeks. If you are a young parent or going to become a parent in the near future, think hard about these possibilities.

In my opinion, one of the potential problems with having a trust fund is that there might not be too many lenders who would be keen on lending to this type of entity. You have to think that a main priority for any lender is to assess how they could get their asset back if the mortgage payments were to stop – and this might not be viewed as straightforward. As such, it might be difficult going forward to build a portfolio. With this in mind, in this video I take a look at how it might be possible to get around this, and consider how you can structure your business so that your lending is not curtailed.
