The difference between an exchange and an index. It is easy for newer traders to get confused and I can see why. An index is a number that is made up of a basket of stocks that we call constituents that are weighted to provide people an easy way to monitor that group of stocks. The number you get cannot be traded directly, you can't trade it because its a number that is derived. But you can trade derivatives that are based on the index like spreadbetting, CFDs, futures contracts, ETFs..etc An exchange is where a stock goes to trade - or where a futures contract trades. It is a company that sits in the middle and allows sellers and buyers to transact with each other. An exchange could be the London Stock Exchange.

An Index can be defined either by what it is or what it does. It is a “basket of stocks”, but that’s about as enlightening as a set of flat-pack furniture instructions…written in Korean. What it does is let people see how well a stock market is performing. -Indices are a ‘basket of stocks’. They rise or fall depending on what happens to their constituent stocks. -Most indices use a ‘market cap weighted average’ calculation, so they are more heavily affected by large stocks than by small ones. -However a few, including the Dow Jones 30, don’t use this method. It pays to know what stocks and/or sectors are heavily represented in your index. Trading Indices Now we look at the second market you may consider trading, particularly when you are just starting out. This is the market of indices, the combination values of various countries’ markets or sectors. For instance, in America you have the Dow Jones Industrial Average (DJIA) or simply the “Dow”. This is made up of the values of the stocks of just 30 companies, and yet reflects the general state of US industry. It’s been going more than a century, and the only company that has remained on it all that time is General Electric. Other companies have been swapped out from time to time so that the index remains a good indication of the market. The companies are selected by the editorial board of the Wall Street Journal, which meets at intervals for just this purpose. The great advantage of trading the Dow is that it is cheap to trade, with a small spread – the difference between the buying and selling price or bid and offer. It’s a great place to start your trading. Also in America we have the S&P 500, which in contrast to the Dow uses the prices of the stocks of 500 companies to make up its value. When indices are made up, they usually don’t just add together the stock prices of the named companies to come to a total. They apply a weighting factor, which may for example mean that the stock price of a larger company has a larger effect on the index. The primary purpose of indices in the first place was to reflect the general investing environment, to report on how the markets are doing, so when they were set up the founders had that purpose in mind. In the UK we look to the FTSE 100 for an indication of the strength of the economy. This combines the stock prices of 100 UK companies. With some indices, such as this and the Dow, there are actually a whole range of varied “sub” indices available, covering different market sectors, different company capitalization, etc., but it is generally understood which index is meant when you use the term FTSE (footsie) or Dow. Another popular index is the DAX, which is the German market index. This tends to be more volatile than the others and thus can be hard to trade. But this also makes it more rewarding if you are up to the challenge. The French CAC is a similar sort of index, less popular than the DAX, and with slightly less volatility. Before you decide which index to use, it’s worthwhile doing a little research online. For instance, you will probably want to know whether the index is biased towards the tech industries or whether it has a predominance of banking and financial components. If you know what sectors the index tends to be weighted towards, you are better able to understand how it moves. This research is not something you have to do frequently, but it simply sets the stage for you to understand how the index value may vary over time.

The turnover for the global market in exchange-traded equity index futures is notionally valued, for 2008, by the Bank for International Settlements at USD 130 trillion. Stock index futures are used for hedging, trading, and investments. Index futures are also used as leading indicators to determine market sentiment. Hedging using stock index futures could involve hedging against a portfolio of shares or equity index options. Trading using stock index futures could involve, for instance, volatility trading (The greater the volatility, the greater the likelihood of profit taking – usually taking relatively small but regular profits). Investing via the use of stock index futures could involve exposure to a market or sector without having to actually purchase shares directly. There are cases of equity hedging with index futures. One case is where a portfolio 'exactly' reflects the index (this is unlikely) so that the portfolio is perfectly hedged via the index future. Another case is where a portfolio does not entirely reflect the index (this is more likely to be the case). Here, the degree of correlation between the underlying asset and the hedge is not high. So, your portfolio is unlikely to be 'fully hedged'. Equity index futures and index options tend to be in liquid markets for close to delivery contracts. They trade for cash delivery, usually based on a multiple of the underlying index on which they are defined (for example L10 per index point). OTC products are usually for longer maturities, and are usually a form of options product. For example, the right but not the obligation to cash delivery based on the difference between the designated strike price, and the value of the designated index at the expiration date. These are traded in the wholesale market, but are often used as the basis of guaranteed equity products, which offer retail buyers a participation if the equity index rises over time, but which provides guaranteed return of capital if the index falls. Sometimes these products can take the form of exotic options (for example Asian options or Quanto options). Forward prices of equity indices are calculated by computing the cost of carry of holding a long position in the constituent parts of the index. This will typically be the risk-free interest rate, since the cost of investing in the equity market is the loss of interest minus the estimated dividend yield on the index, since an equity investor receives the sum of the dividends on the component stocks. Since these dividends are paid at different times, and are difficult to predict, estimation of the forward price can be difficult, particularly if there are not many stocks in the chosen index. Indices for futures are the well-established ones, such as S&P 500, FTSE, DAX, CAC40 and other G12 country indices. Indices for OTC products are broadly similar, but offer more flexibility.

Stock Market Index Management is being discussed multiple times by me in my videos and during live streaming. In this video, i have discussed Stock Market Index Management at length. Basically, if the index is increasing but overall breadth is either negative or neutral then it means equity market index management. In Nifty 50, the weightage of only 9 stocks is 50% and the weightage of rest 41% stocks is balance 50%. Therefore, if 9 stocks with most weightage continue to perform then the index i.e. Nifty or Sensex will continue to rise thus depict bullish trend. However, the reality is different. For example, in a current scenario out of 50 stocks approx 50% have delivered positive returns in last 30 days whereas rest 30% have delivered negative returns. Therefore it is to do with shares that are on the London Stock Exchange in the UK and it is an index. So what do we mean by an index. An index is a way of understanding whether the overall market or the shares in the index element of the market have gone up or down over a period of time and by how much. It does this by starting at a point in time and a particular value in time. So in terms of the FTSE 100 index, it was started back in 1983 and it was started with a value of 1,000. That's not a price and it's not a cost. It's just a number, an index number that it started with and at the time of making this video, the FTSE 100 index is round about the 6,000 mark. That means the index has gone up by 6 times in between 1983 and around March-April time of 2012 and by doing so it has vastly outstripped the value of inflation and of bonds and of savings and of any other form of investment that you could have made in that period of time. So what is the FTSE 100 index then? Well, the FTSE 100 index is the top, or the largest, 100 shares on the UK stock market. Of course, as the share prices of those 100 companies change over time, that means the value of those companies change over time and the FTSE 100 index needs to keep in it the top 100 companies. So every quarter, four times per year, the constituents i.e. the companies that sit in that FTSE 100 index, change. So those that are no longer in the top 100 drop out of the index and those that have now grown in size and ought to be in the FTSE index come into the index. In reality, it is a little bit more complicated than that. There are some rules associated with that so they don't get too much change from quarter to quarter but essentially that is the concept. So as we go forward in time, the FTSE 100 index always keeps in it, more or less, the top 100 companies by size. All of the companies in the FTSE 100 index are part of the London main market. As I've said, the FTSE 100 index comprises the largest 100 companies and together they make up about 81% of the total value of all of the companies in the UK main market. The next 250 companies by size are known as Midcaps and they are in the FTSE 250 index and by value they represent about 15% of the total value of the UK main market. Taken together the FTSE 100 and FTSE 250 are known as the FTSE 350 index and obviously that makes up about 96% of the value of the companies in the market. The FTSE Smallcap is the next tier of companies and these make up about 2% of the market. If we add together the FTSE 100, the FTSE 250 and the FTSE Smallcap, then we get another index that is known as the FTSE All Share index. There are yet even more companies that are far too small to be in any of those other indexes that I have already mentioned and they sit in what is known as the FTSE Fledgling index, which when added to the other indices mentioned, comprise the UK main market in total. Now, as well as the main market there is another market known as the Alternative Investment Market or AIM, for short. This was set up fairly recently and its purpose was to allow smaller companies to come onto the London Stock Exchange and therefore to raise finance for their business by getting investors to buy their shares. The rules associated with AIM companies are not as stringent or as difficult to qualify for as they are on the main index. Hence why AIM companies, AIM shares, are classed as a bit riskier than those on the main index because the rules to qualify as an AIM company and float on the AIM market are not as stringent. The DAX index itself is market weighted - the higher the market cap of the company the more weighting its going to have on the index. The DAX or Germany 30 as it is sometimes referred to can be quite volatile. The DAX is obviously susceptible to EU data and the EURO. Constituents include Siemens, Bayer, SAP, BASF, Allianz, Daimler, Deutsche Telekom, Adidas, Fresenius, Deutsche Post, Linde and Munich Re. The Germany is somewhat correlated to other European indices like the FTSE 100 although its probably more volatile. With that kind of volatility you also get opportunities.

Welcome to the Investors Trading Academy talking glossary of financial terms and events. Our word of the day is “Benchmark” An investment benchmark is a standard against which the performance of an individual security or group of securities is measured. For example, the average annual performance of a class of securities over time is a benchmark against which current performance of members of that class and the class itself is measured. When the benchmark is an index tracking a specific segment of the market, the changing value of the index not only measures the strength or weakness of its segment but is the standard against which the performances of individual investments within the segment are measured. For example, the Standard & Poor's 500 Index and the Dow Jones Industrial Average are the most widely followed benchmarks, or indicators, of the US market for large-company stocks and the funds that invest in those stocks. There are other indexes that serve as benchmarks for both broader and narrower segments of the US equities markets, of international markets, and of other types of investments such as bonds, mutual funds, and commodities. Individual investors and financial professionals often gauge their market expectations and judge the performance of individual investments or market sectors against the appropriate benchmarks. In a somewhat different way, the changing yield on the 10-year US Treasury bond is considered a benchmark of investor attitudes. For example, a lower yield is an indication that investors are putting money into bonds, driving up the price, possibly because they expect stock prices to drop.
